What is the easiest and fastest way to create and manage 500 small
similar websites?

Right now we have them all set up as individual accounts on our server
(running plesk) which is too time consuming to edit when we need to
make small changes. i.e. we need to find the password to that account,
log in, upload...

We would like to have everything on one mega site or service that
would be quick and easy to log into.

Each site also has to have their own domain name associated with, but
this could be achieved by forwarding at the registrar.

Hi, 

Speaking for myself, you aren't giving us enough information to help
you with this. The obvious answers, seem like you should have guessed
them already, after creating 500 websites such as; using template
structures and PHP config files, and something like Smarty to control
the content of the website. FTP programs that remember the password
settings, Perl scripts which do mass updates and uploads. Basic
webmaster stuff.

How are you managing them now? what tools are you using? Do you use
Dreamweaver, or something of that nature?

Depending on how similar the sites really are... I would suggest
configuring the server to point all domains at the same files on the
server... and then using a scripting language like php/perl/asp work
out what content needs to be tailored based on the domain name.
